The ratio of coincident to lagging indicators corroborates the growth outlook implied by the leading indicators index (LEI). This ratio is also a leading indicator of the economy. The growth rate in the index of coincident indicators moves contemporaneously with the economy and is comprised of nonfarm payrolls, personal income less transfer payments, industrial production and business sales. (Business sales include manufacturing, wholesale & retail sales.) Growth in the index of lagging indicators trails movements in the economy and is comprised of the average duration of unemployment, the I/S ratio, manufacturing unit labor costs, the prime rate, C&l loans, the ratio of consumer credit to personal income and the change in prices of consumer services. However, when the coincident index is divided by the lagging index, the resulting ratio is also a leading indicator of the economy. Similar to the LEI, the ratio of coincident to lagging indicators tends to lead movements in the overall economy on average by two quarters. The growth signal implied from this series is even more upbeat than that of the LEI, which we discuss in more detail in the current US Economics Weekly. For example, in Q2 2010, the ratio of coincident to lagging indicators advanced 5.8% compared to its year earlier level. This is the biggest increase since an equally-sized gain in Q4 1983, which foreshadowed massive growth in the first half of 1984. For the record, the economy grew 8.0% sequentially in Q1 1984 and 7.1% sequentially in Q2 1984. The respective y/y growth rates were a very high 8.5% and 7.9%—the LEI were also registering large gains at the time. Contrary to the present situation, in 2004 the ratio of coincident to lagging indicators did not corroborate the strength in the LEI. The growth rate in the former peaked at a negligible 2.4% in Q2 2004 and then proceeded to slow sharply thereafter—the series actually registered negative y/y readings in every quarter from Q1 2005 to Q3 2009 before turning up sharply in Q3 2009. With respect to the near term growth outlook, a regression of the ratio of coincident to lagging indicators on real GDP implies 6.5% 2010 real GDP growth. Our forecast implies a nearly two standard deviation miss to the downside from what the ratio predicts. The ratio of coincident to lagging indicators also points to strong growth.
The euro's ability to make a sustained rally over $1.30 is even weaker now than it was before.
Last Friday's stress test results for European banks have failed to boost faith in the European financial system as they were designed to do. At the same time, evidence that the U.S. recovery is stalling is now well-discounted in the same way that recent signs of strength in the euro-zone economy are unlikely to last.
Risk remains that the Euro will make a technical break up to $1.3125 in order to meet a significant Fibonacci retracement level. But a move down to the single currency's next support level at $1.2735 now looks more likely. Let's face it, plans to boost investor confidence in European banks, by proving that they can withstand the upcoming economic slowdown, just haven't worked. Yes, the tests may have increased transparency to a certain extent but they have patently failed to remove the threat of difficulties further down the road.
Yield spreads on euro-zone sovereign debt have hardly moved since the results were announced and the euro itself quickly reversed its small initial gains. The impression is that little has changed and worries about sovereign risks will remain a drag on the single currency.
Economic data will also provide little support for the euro, certainly against the dollar, just now.
On the U.S. side, a steady deterioration in the data over the last few weeks has raised fears of a double-dip recession and reduced speculation that monetary policy would be tightened.
However, that is all over now. The Fed has reassured markets it is on standby to add even more liquidity if needed. Also, Treasury Secretary Geithner has dismissed suggestions that the economy will shrink again.
Our economists say that U.S. second-quarter GDP Friday will surprise on the upside. By contrast, the positive economic news that has come out of the euro zone over the last few weeks isn't expected to last. The improvement in economic data has been associated largely with the euro's slide earlier in the year--from over $1.50 towards the end of 2009 to under $1.20 in June. The euro's rebound since then is likely to unravel all the economic benefits that have been produced by higher exports.
It certainly looks as if speculators were already anticipating this, with the latest data on futures positioning from the Chicago Mercantile Exchange showing that long euro positions continued to decline quite sharply last week. So while there could still be some residual upward pressure on the euro as the single currency bounces around just under $1.30, there appears to be little reason to expect any real momentum to keep it rising above that level.
