The unexpected scramble by dealers to obtain repo funding in recent days has taken the market, and especially STIR traders by surprise: after all, the primary catalyst behind the Fed's decision to (emergency) cut by 50bps was to ease financial conditions. And yet the record oversubscribtion in both term and overnight repos in the past few days confirms that contrary to the Fed's expectations, market liquidity has in fact deteriorated sharply.

And yet, as liquidity gets worse in response to the coronavirus market shock and, paradoxically, the Fed's rate cut, the Fed faces a conundrum: will it continue tapering its repo operations and the permanent purchases of T-Bills, as it promised previously it would... or will the Fed capitulate and no only no longer taper, but in fact boost the availability of these products.

Herein lies the rub: if the Fed does in fact capitulate as most expect it to do, it will be effectively admitting that "Not QE" was in fact QE4 all the time, as this website and a handful of other Fed critics have claimed all along, and will make yet another mockery of all those finance hacks who, living in their mom's basement, claimed that the Fed's QE4 was not in fact QE4.





Addressing precisely this issue, on Thursday morning BMO's rates strategist Jon Hill discusses the recent divergence in the 3M Bill-OIS spread...

... and touches on the various factors that he thinks would have an impact on a possible compression of the front-end Treasury/OIS spread, where he highlights "the possibility the Fed calls off tapering the bill purchase program", although as noted above, he admits doing so would signal the Fed's critics were right all along, and would be a prelude to the Fed losing even more credibility. To wit:

We still believe that the Fed will follow through on its forward guidance and taper its non-QE program. In their minds (and ours) this is not a facility designed to ease financial conditions, but rather one to address a reserve scarcity that emerged in September last year. To deviate from their tapering schedule would be to either tacitly acknowledge that it's been shadow QE this whole time or further capitulate to some in the market's interpretation of what the demand represents. That said, the probability that the tapering never occurs is clearly non-zero, if only because of the Committee's extreme reticence to startle the market at this extremely precarious moment.

While in BMO's mind, this facility may have been designed to address reserve scarcity, in "our mind" we have made it abundantly clear that the Fed's non-QE POMO, i.e., T-Bill monetization, was meant to goose stocks all along, even if the Fed would never dare admit it. In other words, it was QE-4 all along. And we are certain that when the time comes in a few weeks, the Fed will prove us right by refusing to taper, as doing so would result in another market crash catalyst, an outcome the Fed is doing everything in its power to avoid.

Back in December, the BIS laid out a stunning, and heretofore unknown assessment of the factors leading into the September repocalypse: not only was the overnight repo surge to 10% a function of supply (or lack thereof), with banks - primarily JPMorgan - pulling liquidity from the repo market causing a panic scramble for any incremental dollar (end eventually forcing the Fed to open up its overnight and term repo lines for the first time since the crisis), but an arguably more important reason for the Fed stepping in to restore liquidity was that countless hedge funds were indirectly funding massive Treasury pair trades using repo, or as we put it, "the BIS found that hedge funds exacerbated the turmoil in the repo market with their thirst for borrowing cash to juice up returns on their trades.


Here is what the BIS said:
US repo markets currently rely heavily on four banks as marginal lenders. As the composition of their liquid assets became more skewed towards US Treasuries, their ability to supply funding at short notice in repo markets was diminished. At the same time, increased demand for funding from leveraged financial institutions (eg hedge funds) via Treasury repos appears to have compounded the strains of the temporary factors.


There was more:
"High demand for secured (repo) funding from non-financial institutions, such as hedge funds heavily engaged in leveraging up relative value trades," was a key factor behind the chaos, said Claudio Borio, head of the monetary and economic department at the BIS

The BIS's finding was novel, and surprising, as it highlighted the "growing clout of hedge funds in the repo market" according to the FT, which notes something we pointed out one year ago: hedge funds such as Millennium, Citadel and Point 72 are not only active in the repo market, they are also the most heavily leveraged multi-strat funds in the world, taking something like $20-$30 billion in net AUM and levering it up to $200 billion. They achieve said leverage using repo.

Focusing on the trades in question, one increasingly popular hedge fund strategy involves buying US Treasuries while selling equivalent derivatives contracts, such as interest rate futures, and pocketing the arb, or difference in price between the two.

It was the fear that this arb would suddenly dislocate in chaotic fashion, culminating in a cross-asset liquidation cascade, that spooked the Fed into activity in September, forcing it to inject over $600 billion in liquidity in the ensuing months via both Repo and QE4.
Which brings us to today, and this morning's unprecedented move in the Ultra long bond future...

... with catastrophic consequences for all those who listened, which based on trading desk rumors includes 2 especially large hedge funds, which are also getting crushed this week on their equity exposure.


The good news, for now at least, is that there are no notable dislocations between 30Y cash and Ultra futures - the clearest indication that someone has thrown in the towel, and there is a tradable arb in the most liquid security in the world, one which nobody wants to take advantage of due to counterparty risks. However, it is only a matter of time before the cracks do emerge, at which point the only question will be who it is that just blew up...

I think the 50bp rate cut was a mistake. On Monday, markets calmed down with risk-assets appreciating in value (stocks up 5%). On Tuesday, the Fed created a wake with a 50bp rate cut. Market participants know the Fed has high quality (and early) information on the state of the economy and correctly interpreted the cut as “if the Fed is taking this action, the situation must be far worse than we anticipated.” The Fed may be revealing that a recession has already begun. Hence, investors resumed selling risky assets (risk-off trade) and heavily bought the hedge asset (10-year Treasury).

There are other good reasons not to cut now: 1) the cut greatly limits what the Fed can do in the future (10-year yield is at 1.00%);

2) rates are already at historic lows and below the rate of inflation; and

3) this type of “financial” action does not address the “real” risks (supply chain disruption and the need for testing devices, respirators, etc.). The usual logic that lower interest rates encourage firms to invest in capital projects just doesn’t apply. Given the grim outlook, few companies are willing to gamble on debt funded capital investment. Of course, savers are further punished with meager returns.

US Federal Judges not supporting these coup plotters, though, this report notes, are those sitting on the United States Foreign Intelligence Surveillance Court—otherwise known as the FISA Court, and who gave the Obama-Clinton Regime domestic intelligence agency FBI permission to spy on the Trump campaign during the 2016 presidential election—but upon these FISA Court Judges learning that former FBI Director James Comey’s Crossfire Hurricane Team inserted blank pieces of paper into the FBI file used to document support for the FISA Warrants on Trump campaign aide Carter Page, saw them exploding in anger this week when, on 5 March, they effectively barred all of the FBI and Justice Department officials involved in the infamous application to surveil former Trump campaign associate Carter Page—an anger, also, matched this week by US District Judge Emmet G. Sullivan who is overseeing the made up case against General Michael Flynn—and in whose courtroom yesterday, saw him issuing one of the most extraordinary orders ever seen in American legal history—an order stunningly supported by both General Flynn and the US Department of Justice—and that orders General Flynn’s former defense lawyers to immediately submit to questioning by Attorney General Barr’s prosecutors—the same former defense attorneys believed to have conspired with prosecutors against General Flynn.
